After giving up on trying to fix the broken drive on my Wii a year ago, I've decided to just buy a new drive, and I might as well buy a chip too. My question is, can i update to 4.0 without rendering the wiikey 2 useless, my wii is on version 3.4 i believe. Also will it be safer to update before or after the chip is installed?

Yes, it is safe. WiiKey2 works fine with all firmware versions.
In theory, no firmware update can ever effect 2nd generation modchips for the wii, so you should never have to worry about it. They are essentially invisible to the Wii
