Use GIMP. It's free, and in some ways superior.

It's working with USBLoaderGX (use 1218_mod1, 1218 only works with Alpha)

Dont use the gamecube because its copyrighted. I know Nintendont is just homebrew but it does matter to some people when there is copyrighted material in the icon

Specific tools that you use? I've got old C dev kits from my college days. Although I'm sure research is in order for something more aesthetically pleasant.

Install everything from the devkitPro installer except the PSP stuff:
http://devkitpro.org/
For the SVN repository you'll want TortoiseSVN.
Then if you are on Windows, replace your C:\devkitPro\devkitARM folder with the one in the repository. If you're on Linux, you won't need to do that.
