the video must be at max of the native resolution of the psp: 480x272
and the codecs are also limited, although xvid is supported

The PSP can already play .AVI without the need of homebrew (see Dissidia replay videos)

but you will need to find the right converter
 
No matter which method you use, it seems you will still have to go through converting the original avi file.
 
If you just want a video player you could buy a eeepc 701, costs the same as a PSP and you don't have to convert all your vids.
