If you watch 3D videos, the resolution increases to 800x240.
Technically, yes. But in fact, it doesn't really improve the resolution. When the 3D is on, there is one 240x400 screen for each eye. So the extra pixels are only useful for 3D, not for a better resolution. Actually, just imagine the aspect ratio if the screen was really 800x240...

the youtube app actually looks better on the regular sized 3ds than the xl :{ but it doesn't look great on either. Strangely enough the hulu plus app looks really good on the 3ds screen, i have no idea why the videos actually look decent quality.

The 3DS's resolution is low, yes... but the quality of the videos still has the ability to look better. They seem to have been downsampled further in lesser quality, not resolution. Separate issues, guys. I've made movies for my Play-Yan micro (GBA resolution) that look better than the 3DS's youtube app in terms of quality (kilobits per second). a GBA-resolution video of 512MB looks great, even on the SP's big pixely screen. There's no reason the 3Ds should have to further downsample a youtube video to the degree that it is. Muddy pixelation isn't needed. I doubt the Netflix app looks that bad.

YouTube's 240p is just really bad quality, like it has always been. The 3DS should be capable of decoding 480p though, it just doesn't make much sense when the screen is only 240p. It's more of a problem with youtube's video encoding than a problem with the app.

You have to keep in mind that youtube is in charge of their own app. Those of you thinking this is somehow a failing of nintendo's, it's not. Nintendo doesn't make the youtube app. That's all google. I'm not sure why google is choosing to do things the way they're doing, but the decision is theirs.

I personally despise the youtube app on any of my consoles. Seriously, who in the world do they have working on this at google?

In fact, n3ds load videos in 480p if i remember corectly, it have to do wit the fact that the wifi of a o3ds is limited to 500ko/s, thats it. N3DS have easily the double of the O3DS wifi speed if it's not more.
