On my New 3DS Xl I am asked sometimes to update my 3DS. I am not sure if the update data is already installed on my 3DS, as I have set up my custom DNS. I would really like some help, because I don't want to accidentally click Yes at some point. This does not happen on my 2DS.

You should be able to check your system version in the System Settings app.

If you are already at 11.8, and you've installed CFW, then you are probably being asked about updates because you changed one of the internal apps (like Face Raiders or AR Games).

If you are not already at 11.8, then is there some reason for that?

Just update to the latest version.
You don't avoid anything by not updating.
But I pirate software, and I've heard that they monitor you for using that software. Is that all true, does the possibility of banning increase if I update?

I am on version 11.6.

There is no reason. Just like this thread (there is no answer posted yet).

Answer: Safe Mode (also referred to as recovery mode).
Turn your 3DS completely off.
Turn it on WHILE HOLDING A+L+R+UP(Dpad)

When you cancel the update there, it will delete the downloaded update files. With DNS set up properly (as you suggest), it won't bug you anymore after that.

I have also done this, yes. I suppose if I wait a while with my 3DS off, it will bring up the request to update. I did look at previous threads saying to do the same thing, and accomplished that a few minutes ago. If this does not fix it, I may repair to this thread. Thank you.

Nope. Nintendo already knows if you have CFW, even if you are in version 1.0.0.
Unless you cheat online, play games before release or do something dumb, like put FBI as your favorite game, there're no banning risks in any version.
If you do any of the mentioned above, the system version doesn't matter, because they'll ban you.
Just update and live relaxed. Almost everyone here on GBATemp that're active have their consoles updated, even me since the first day the 11.8.0 came out.

There is only 1 explanation if you get bugged for an update after doing this. You're not using a properly setup DNS server. Only way you get bugged is if your console can talk to Ninty's update servers and actually download the files.

but in case you STILL haven't picked up on what everybody is dropping down... you SHOULD just update. There is ZERO reason not to.

EDIT: I never read up on or even bothered to look at whether or not DNS settings can be different per-connection. Maybe on 1 connection (I would assume at home) you have a proper DNS set up, but when you leave home, it connects somewhere else like your phone hotspot (If you use that feature) and maybe THAT connection isn't configured for the DNS.
