The WBFS folder is where you put them. They must be in the WBFS format. Your images go in "covers" in the usb loader folder.

Yes, you don't need to use a wbfs FILE SYSTEM, but if you want to use a fat32 or ntfs file system you need to convert the ISO files to wbfs FILES with wii backup manager or another program

Use wii game manager to convert the .iso to .wbfs

Put game in USB:/wbfs/TITLEID.wbfs
